One Stock, Multiple Accounts — Stock Trading Strategy (35).
If you play stocks like a gambler, youll wind up losing your shirt. In this video, I wish to recommend a strategy for achieving your realistic goal.
Lets review your objectives first:
• Buy low and sell high. But many times you are wrong because you dont have insider or relevant information.
• Playing long term is simple. You just have to wait, come what may.
• Since stock prices fluctuate by the minute, you should take advantage of short-term opportunities too.
• Besides waiting for profit, you should think about rescue and recovery. What is the point if you cannot recover and play again?
Buy just One Stock (or Two) for Affordability
Diversification is an experts jargon. Its impractical because you probably cannot afford it. You can diversify through a mutual fund, but I have told you already why I dont buy that kind of stuff (See Video #3). The second reason is that you dont have the time to follow too many stocks. The third reason is that when the market experiences a downturn like the present one, nearly every stock is beaten down, causing a diversified loss. Just as bad!
When you concentrate on one stock or two, you allow yourself more time to follow them closely. You can even think about rescue and recovery in case of a market downturn. The following examples illustrate:
Case 1. If you think the stock you buy wont fall to zero, there must be a floor somewhere. You dont buy the stock in one batch because you cannot see the floor. Reserve some cash to buy a second or third batch at lower prices. For instance, buy 200 shares at $10, 300 shares at $8, and 400 shares at $6. In this way, the average cost for the total of 900 shares will be $7.6. Thus, your lower buy rescues your higher buy. Conversely, if the stock continues to go up after youve bought 200 shares at $10, the later buys at higher prices will be helped by the initial batch at the lower price of $10.
Case 2. If you think the stock is fluctuating within a range, you may buy another batch when the price comes down, or short a batch when the price goes up. In this way, you take advantage of the short-term fluctuations. You can profit when the price goes up by selling a lower priced batch. You can profit too when the price comes down by buying back the shorted batch.
Open Multiple Accounts for Flexibility
There exists a small technicality that you have to overcome. Your broker always follows the rigid FIFO (first in first out) accounting procedure for your stock transactions. In order to increase your flexibility for profit, you have to employ more than one account to trade. The following illustrates:
In the case of FIFO using the previous example, you bought three different batches sequentially at $10, $8 and $6. The accounting procedure will apply the same sequence to your holdings when you sell. That is, Batch #1 (at $10) will be sold first, followed by #2 (at $8) and #3 (at $6). If the price goes to $8, you cannot sell for a profit because you are forced to sell batch #1 at $10 first by FIFO accounting.
You can overcome the FIFO rigidity by opening three accounts, Batch #1 bought in Account 1, Batch #2 in Account 2, and Batch #3 in Account 3. When the price goes to $8, you sell the 400 shares in Account 3 bought at $6. Thus you make $800 profit ($2 x 400 shares) without touching the other accounts. This sell will enable you to recover some hard cash right now when your investments are tied up in the other two accounts.
If you want to play shorts (See video #11), you open a new account specially dedicated to shorts. In this way, you eliminate the confusion of buying and short selling the same stock in the same account. If you plan to short the same stock at different prices, you may need to open more accounts to overcome the FIFO rigidity. However, I do not recommend too many shorts because they are very risky if you dont have enough shares that are long. The purpose of the shorts is to insure the longs, and to profit from temporary dips in price when your cash is tied up with the longs.
